The spectre of the European sovereign debt crisis returns

In a recent column published in L’Agefi, Daniel Varela, Chief Investment Officer at Piguet Galland, examines growing concerns about the trajectory of France’s public finances and their implications for the euro area. While European support mechanisms now provide a safeguard against the risk of contagion, markets are demanding a higher risk premium on French government debt.

Is the European sovereign debt crisis of 2010–2012 truly a thing of the past? The question is worth asking as France, the euro area's second-largest economy, faces a gradual deterioration in investor confidence in its government debt. Public debt continues to rise, the budget deficit remains very high, and nominal economic growth is struggling to offset increasing borrowing costs. According to available analyses, no realistic scenario points to a stabilisation of the debt-to-GDP ratio in the coming years.

The situation is all the more concerning as the average interest rate paid on French government debt is expected to continue rising as debt issued since 2022 is refinanced. Moreover, France has not recorded a primary budget surplus since the late 1990s. With nominal growth expected to remain weak, the traditional "snowball effect" could therefore accelerate: when interest rates exceed economic growth, debt increases mechanically in the absence of a sufficiently large primary surplus.

A Greek-style scenario remains unlikely

Financial markets are already beginning to price in this risk. Yield spreads between French and German government bonds have widened significantly, and French borrowing costs are now among the highest in the euro area. The political environment offers little relief. With elections approaching, the temptation to make additional spending commitments rather than announce unpopular expenditure cuts could make restoring fiscal credibility even more difficult.

Should investors therefore fear a Greek-style crisis? Probably not. France benefits from substantial domestic savings, a robust banking system and, above all, an economic and political position that makes it systemically important to Europe. European support mechanisms, particularly those provided by the European Central Bank (ECB) and the European Stability Mechanism (ESM), offer safeguards that were not available during the Greek crisis.

However, these safeguards do not mean that financial markets will be immune to turbulence. A crisis of confidence could initially trigger a sharp increase in the risk premium on French government bonds, before forcing European authorities to intervene to prevent contagion to other vulnerable economies, particularly Italy and Greece. Any support for France would then probably be conditional on drastic fiscal adjustment measures. Europe's experience has shown that fiscal credibility can disappear quickly but takes considerably longer to restore.

Contagion contained

The risk of another European financial crisis has therefore increased significantly. In the coming months, a further substantial rise in the risk premium on French government bonds cannot be ruled out. The ECB has the tools to contain contagion. For investors, however, French government debt is entering a phase in which the immediate credibility of the country's fiscal trajectory matters more than its long-term solvency.
